As CGP Grey once said, the power of the Vatican lies not what is inside the walls of the city, but one billion Catholics outside of them. But it is notable that they also have such good standing with other Abrahamic religions, being able to reach out be the other party Muslim, Orthodox or Protestant.

Fun fact: Countries also have embassies to the Vatican. But since the Vatican is so small, the embassies are in Rome. And they are the same embassies for Italy. So when Mussolini kicked out Allied Embassies during WW2, barely anything changed. Embassy workers just needed badges saying they were in Rome for Vatican-related business.

The reason the Holy See is recognized sovereign distinct from Vatican is quite simple. The Catholic Church uses "Holy See" to refer to that institution of the church that has existed for two thousand years and engaged in medieval diplomacy. It allows them to walk into the UN and declare "The sovereign entity before you is the same one that crowned Charlemagne as Holy Roman Emperor, and had 'state dinners' with Constantine."

The Vatican City State does in fact have a police force! The Corps de Gendarmerie is separate from the Swiss Guards and acts as the Pope's personal security.
